Example: On June 8, your company elects to enter into a Cap transaction on 100,000 gallons per month, October through March, at Mt. Belvieu. The cap price is set by mutual agreement at $0.60 per gallon and at that price, based upon conditions in the various propane trading locations at the time, a premium of $0.05 per gallon is charged for the cap. Upon execution of the agreement, your company is invoiced for the $30,000 premium (100,000 gallons per month X 6 months X $0.05/gallon). For October the OPIS weighted-average price for Mt Belvieu turns out to be $0.90/gallon. You would receive a check or a credit to your account for $30,000 (100,000 gallons X $0.30, which is the month's average of $0.90 less the strike price of $0.60). This payment helps offset the additional amount (above $0.60/gallon) you might have paid on a 'spot' basis at your usual terminal to purchase the propane you needed, bringing your final propane cost per gallon back to $0.60 (plus the cap premium). On the other hand, if the average price at Mont Belvieu for the month (as reported by OPIS) turns out to be $0.55 per gallon, you would receive no payment, since price conditions allowed you to buy propane that month at a price below the $0.60/gallon cap price that had been agreed upon. It is important to note that your premium is not refunded; it is analogous to the premium paid for automobile insurance that goes unused in the event that no accidents occur. If the monthly average of the OPIS price assessments for the selected location falls below the agreed floor price, the customer will receive a financial settlement for the difference between the contract floor price and the monthly OPIS average for the selected location/terminal multiplied by the number of gallons covered by the floor contract. Example: On June 5, your company purchases a pre-buy contract for 100,000 gallons per month, October through March. You then elect to enter into a Price Floor arrangement. A floor price of $0.60 per gallon referenced to a monthly Conway OPIS average is agreed upon between the parties. Based upon conditions in the various propane trading locations at the time, a premium of $0.04 per gallon is charged for the protection offered by the floor contract, and you are invoiced for a total premium of $24,000 (100,000 gallons per month X 6 months X $0.04/gallon). During the term of the agreement one of the following scenarios will unfold: Lower prices - If the monthly average of the daily OPIS price assessments for the terminal/location specified in the contract (Conway in this hypothetical example) is less than the floor price specified in the floor contract, then you would receive a check or credit to your account for an amount equal to the difference between the floor price and the average of the OPIS price assessment for the month multiplied by the number of gallons covered by the floor contract for the month. Higher prices - If the monthly average of the daily OPIS price assessments for the terminal/location specified in the contract (Conway, in this example) is above the floor price specified in the floor contract, then you would not receive any payment under the floor contract for that particular month. A Collar represents the combination of a Cap contract and a Floor contract. The customer often chooses the floor price, while the Cap price is determined by the other party based upon current conditions in various propane trading locations and is disclosed before the parties enter into the contract. Collar (Zero-cost) An important feature of a zero-cost collar is that it requires no premium payment. Rather than paying a premium, you agree to a minimum price, or floor. Perhaps the most attractive feature of this structure is that the only time you effectively pay for price protection is when you can best afford it when prices are below the floor. A reference physical location (index) for which daily OPIS assessments are published (e.g. Conway, Mt. Belvieu) is agreed upon; the price of propane at this reference location is intended to correspond to your propane costs for the purpose of the collar contract. If the index price at the chosen location is between the cap price and the floor price for a given month, no payments are exchanged. Example: On July 5th your company enters into an agreement setting up the following 'collar': Floor price $0.45/gallon; Cap price $0.65; Volume 100,000 gallons per month, October through March, referenced to the Mt Belvieu OPIS price assessment. During the month of October, if average of the daily OPIS published price assessments for Mt. Belvieu turned out to be $0.73 per gallon, you would receive a check or a credit to your account for $8,000 (100,000 gallons X $0.08: month's average $0.73/gallon less Cap Price of $0.65/gallon). On the other hand, if the average OPIS Mont Belvieu price for the month turns out to be $0.43 per gallon, your company will receive an invoice for $2,000 (100,000 gallons X $0.02: Floor Price $0.45 less the $0.43 average price for the month). If the price remains within the 'collar' range no credits or liabilities are recorded with regard to the collar contract. Which is the best index to use for my Hedge? This decision is one you will need to take by comparing where you physically lift with the most liquid indexes. The Mont Belvieu (MBV) or Conway (CW) hubs probably represent the most liquid pricing locations for implementing a hedging program, although selection of either of these locations may carry a degree of risk if the purchase prices you experience at your actual local propane location/terminal(s) do not closely follow the "hubs". Historical price charts will assist you in seeing how much difference there has been in the past between your purchase location and the index locations you are considering, although you will also need to consider the possibility of future changes in the price relationship between price levels at your particular purchase location and those at the index location. You and your organization will need to decide whether you want to trade in highly liquid indexes such as MBV and CW hubs thus accepting a degree of price risk between the location of the physical lifting and the hub--or to use a more defined but lower-liquidity index quotation such as Sarnia. 2. Are Caps a worthwhile idea when prices drop? There isn't a 'panacea' solution for all situations. The biggest advantage that caps give to the buyer is that they protect if prices move up above the cap price, but they don't preclude the opportunity to take advantage of dropping prices. This 'protection', though, comes at a cost: a premium must be paid up front for the cap, and this premium will not be refunded even if the cap is not utilized. Premiums for caps tend to be high, but will be lower when the selected cap price is above the current selling price for the month(s) covered by the cap, the timeframe for the cap is short, and the prices for the selected location are not historically volatile. 3. I did a Pre-Buy last year and ended-up losing $45,000! Why should I bother again, especially with lower spot prices? The better question is: why did you really enter into a pre-buy last year? Was your objective to make a profit from the pre-buy or was it to hedge your physical position? Risk Management tools are not necessarily profit-making tools. The justification for utilizing risk management tools should always be based on the needs of the company and a risk exposure that it is facing. Risk Management tools should be used to protect against adverse price moves; they should not be used to attempt to create income unless speculation (with its attendant high risks) has been specifically authorized by a well-informed board that is cognizant of the risks posed and the internal controls required by trading for speculation. Utilization of risk management tools should be part of a strategic decision against a budget target, for example, or their cost should be viewed as an insurance premium. 4. What is a good time to take up Risk Management cover / Hedge? There is no particular time of the year that is better than any other for entering into fixed-price transactions, caps, etc. It is true that prices do show some seasonal trends; for example, propane prices have traditionally been higher over the northern hemisphere winter, but this has not really been the case in all years so it doesn't necessarily follow that this seasonality creates better or worse hedging opportunities around this time. It is important for companies to consider, and define, the type of exposure they have to NGL prices, by taking into account their demand patterns, seasonal variations of the trade, and local volatility, and then decide upon the best way to manage that exposure. They should then set objectives or levels they would wish to achieve at any point of time and for a specific volume and time frame ahead. Lastly we depend on our neighbours who live near the pipeline to report any leaks, excavations or suspicious activity by calling local law enforcement or a BP emergency phone number for you area. Interacting With You and Protecting Your Privacy As part of our interaction with you, BP occasionally requires personal information. In most cases, this will include your name, address, and phone number. If you live within the emergency planning zone of a pipeline or facility, we may ask for additional information. We request the information for several reasons: Communication, correspondence and annual rental payments. Safety and emergency response purposes. The Pipeline Right-of-Way One of our important business activities is installing and maintaining pipelines. We install and maintain pipelines within a strip of land referred to as a right-of-way. Our hope is to acquire (If an existing right-of-way does not already exist) the rights to use this land for the construction, operation and maintenance of one or more pipelines. Of course, we may also need to discuss other things associated with the pipeline such as acquiring land rights for temporary workspace and surface leases for above-ground equipment. We can use the right-of-way after negotiating for and signing an easement agreement with the landowner. The easement is a legal document that records our agreement, mutual rights, obligations and any special conditions you may have. The easement agreement continues with the sale of the land. If you purchased the land after we installed the pipeline, you will see we have a registered encumbrance on the title that indicates we have one or more pipelines under your land. This ensures you and others are aware of pipelines located on your property. We periodically visit our neighbours to ensure we have up-to-date information. If you are a new neighbour, we would appreciate a call from you. We would be glad to review where our pipelines are located and update your information in our database. If You Need More Information We promise to give you all the information we can about activity on your land. Our obligation is to do everything we can to satisfy your needs as a landowner and as a neighbour. If we cannot do that, you have the right to obtain more information from the regulatory agencies that govern our activity. Please see links below to regulatory agencies. When we meet with you to acquire the rights to the pipeline, we will discuss your land use (present and future), surface conditions and environmental sensitivities. We will do what we can to ensure our activities are environmentally responsible. At BP our goal is "no accidents, no harm to people, and no harm to the environment." U.S. Office of Pipeline Safety Surveying One of the first steps in selecting a pipeline route or facility site is a survey. We do this to identify the exact location of the pipeline or facility. We will ask your permission before making the survey and hear your thoughts on where we could locate the pipeline or facility. This is important as we realize you are the expert on matters concerning your property. If we do any damage to your land while surveying, we will pay you for those damages. Pipeline Installation Before we dig a trench to install a pipeline, we remove the topsoil and place it on one side of the right-of-way. We then remove the subsoil and put that soil on a separate part of the right-of-way. Once this process is complete, we dig the trench for the pipeline and install the pipeline. We reverse the process by filling in the trench, replacing the subsoil and re-covering the right-of-way with the previously-removed topsoil. While installing the pipeline, we will be sensitive to the impact we will have on your lifestyle and the operations on your land. This includes minimizing noise and dust and controlling weeds on the right-of-way. Restoring the Land Once we complete our construction operations, we promise to restore the pipeline right-of-way, as far as possible, to the condition it was in when we arrived. This includes tilling and re-seeding, if necessary, with an appropriate type of seed. We will also pay you for and crop loss, damage to the land and any inconvenience you experienced during the construction. Repairing the Line On occasion, we need to enter your property to repair our pipelines. Although this happens infrequently, we promise to minimize any impact to the land and your operations. If there is any impact, we will pay you for the inconvenience and any damages caused. Abandonment Industry practice is to leave most pipelines in the pipeline trench located in the right-of-way. This prevents the additional soil disturbance required to remove the pipe. BP retains the liability for the abandoned pipe as long as it remains in the ground. On occasion, we may remove the line if leaving it affects future land development or the condition of the land. Typical abandonment processes include: Removing any cathodic protection from the pipeline. (cathodic protection is a technique that uses weak electric current to prevent corrosion) Physically disconnecting the pipeline from any operating facilities. Removing the product from the line. Cleaning the line by flushing it with fresh water, air or inert gas. Capping the pipe at all open ends by welding on steel caps. We also remove any surface facilities associated with the abandoned pipe. Although pipeline installation, repair and abandonment are routine practices in our business, it is important to note the government and our own expectations set the standards we follow. This is because we know our neighbours expect this of us-just as we expect it or ourselves.
